Main Body

Despite laudable initiatives such as the Pradhan Mantri Jan Dhan Yojana, formal credit penetration in India is limited, despite the presence of bank accounts in rural and unbanked population. Reasons for limited formal credit penetration: 1) Urban and metropolitan bias in lending. 2) Limited last-mile coverage of formal lending mechanism. 3) Absence of land title, leading to improper documentation and no collateral. 4) Persevered risk of default for rural and unbanked population. 5) Complicated procedures for applying for loansdifficult to navigate for the functionally and financially illiterate. 6) Ease of access and familiarity with informal sources, like moneylenders. Reasons for taking credit: immediate consumption needs, and not capital investment. Consequences: - High interest rates - Debt alienation - Beggar & forced labour - Admitted financial inclusion - High rural indebtedness.

Role of Small Finance Banks SFBs were established on the recommendation of the Nachiket Mor Committee in order to offer banking facilities, including credit, to rural and unbanked population. Extent of success in budgeting: 1) collateral free loans to rural population. 2) Low rates of interest. 3) Flexible lending terms mechanism. Impact on inclusive growth: - Credit to unbanked sector - Financial inclusion through increased credit penetration - Shift away from informal source - Less interest burden - Lower rural indebtedness.

Limitations: 1) Inadequate penetration in remote, underserved areas, EG: Tribal areas. 2) Interest rates are higher than cooperative banks. 3) Bias towards lending to large and medium farmers.
