Main Body

Difference in Terms of Reference of 16th Finance commission:

1Focus on the equitable devolution of vertical and horizontal funds, as opposed to earlier mandates of 'equal' devolution.
2Greater emphasis on the revival and financial autonomy of local governments, with conditions on state and union govt.

eg: local self-govt, state lists, with (16T) transfer of GST to the municipalities.

3Increasing the weightage of constitution to the economy, to maintain the fiscal balance in southern states, as compared to 'welfartistic' cross-finance mechanism of earlier FC's.

eg: Uttar Pradesh (grant => ₹1 contribution => ₹0.3, Tamil Nadu (grant => ₹1 contribution => ₹1.73)

Factors for Increasing Economic Disparities among states:

1Demographic imbalances

eg: Finance commission grants => Northern states (migration) => Southern states

2Disparities in contribution to GDP and finance commission grants

eg: Uttar Pradesh (grant => ₹1 contribution => ₹0.3, Tamil Nadu (grant => ₹1 contribution => ₹1.73)

3Differences in economic structure of states.

eg: Uttar Pradesh (Disbalance in revenue generation), Kerala (Industrial district)

4Different states of 2040-2060 political economy of states.

eg: Devolution increased from 31/10 (14 MFC) but impacted by literacy rates, female empowerment etc.

5Challenges of fiscal federalism, despite include in devolution by FC.

eg: increase in share of assets and switchages (not shareable with states) => differential rates of interest

Way Forward:

1Legal mandate to implement FC grants by the centre
2Equitable distribution of FC grants
3Southern Council: Northern state's divide needs to be fixed by rapid industrialisation of weaker states.

Therefore, Finance commission is said to be the balancing wheel of fiscal federalism, at the vertical level and horizontal level.
